Flagg is too far from everything of major interest in Yellowstone (remember, although the distance may not look that great on a map, speed limits are low and drives can be complicated by wildlife jams and road construction, which goes on every summer in various parts of the park), and Flagg isn't close enough to the Tetons for views or wildlife-watching, plus it's at least a 45 minute drive to sights and activities in Grand Teton NP.
Are you coming this summer? I agree that it's a much better idea to split your time between the two parks, and certainly ideal to stay IN the parks, but it's most likely too late to get rooms for this season. Having said that I'd still encourage you to try; the only lodging concessionaire in Yellowstone is Xanterra. In the Tetons, there are three options in the park: Grand Teton Lodge Company (Colter Bay cabins, the pricy but nice Jackson Lake Lodge and cabins, and the exclusive Jenny Lake Lodge) and Signal Mountain Lodge cabins. The third option is Spur Ranch Cabins, which are quite nice. I'd recommend any of them. All of these places have web sites that you can investigate.

If you can't get into the parks, there are plenty of decent places to stay in the gateway towns. For Yellowstone, which is best for you depends to some extent on what interests you the most. If you are going for the geysers, West Yellowstone MT is perfect. If you're going for wildlife and a mix of other attractions, Gardiner MT is great. If wildlife-watching is a priority, Silver Gate or Cooke City MT are good options. In reality, any of those little towns would work for touring the park. I do not recommend Pahaska Tepee just outside of East Entrance, and Cody WY is too far to commute to the park.

Grand Teton is a 20 minute drive from Jackson WY, which has all kinds of hotels, motels, B&Bs and the like.
